The Client & Situation
TXN Capital LLC was engaged to perform an independent contingent consideration valuation in connection with a business combination involving a U.S. company.
Under the acquisition agreement, the buyer agreed to make additional payments to the sellers if the acquired business achieved specified future performance milestones. The contingent payments—commonly referred to as an earnout—were dependent on future financial and operational outcomes.
The engagement required TXN Capital to determine the fair value of the contingent consideration under ASC 805, Business Combinations, as of the acquisition date.
Unlike a fixed deferred payment, the ultimate value of an earnout can vary significantly depending on future performance. Thresholds, payment caps, multiple measurement periods, technical milestones, and interactions between different performance metrics can make the valuation considerably more complex than simply discounting an expected future payment.
TXN Capital therefore evaluated the contractual payment structure, management forecasts, probability of achievement, expected volatility, timing of potential payments, systematic risk, and counterparty credit risk in developing the valuation framework.
What Is Contingent Consideration?
Contingent consideration, often referred to as an earnout, represents additional acquisition consideration that becomes payable only if specified future events or performance conditions are achieved.
Earnouts are commonly used in mergers and acquisitions to bridge differences between the buyer's and seller's expectations regarding the future performance of a business.
Rather than paying the entire potential purchase price at closing, the buyer may agree to make additional payments if the acquired company achieves specified targets.
Common contingent consideration metrics include:
- Revenue or recurring revenue targets
- EBITDA or profitability thresholds
- Regulatory approvals
- Clinical development milestones
- Product commercialization
- Customer or contract retention
- Unit sales
- Technical development milestones
- Enterprise or equity value thresholds
For a business combination, contingent consideration is measured at fair value as of the acquisition date. Liability-classified contingent consideration is generally subsequently remeasured at fair value through earnings until the contingency is settled, while equity-classified arrangements are treated differently.
Why Earnout Valuation Can Be Complex
A common misconception is that an earnout can be valued simply by taking management's expected payment and applying a conventional discount rate.
For simple arrangements, a probability-weighted analysis may be sufficient. For more complex structures, however, that approach can produce a result that does not adequately reflect the economics of the arrangement.
Consider an earnout where:
- No payment occurs below $20 million of revenue;
- Payments increase as revenue exceeds $20 million; and
- The maximum payment is capped at $10 million.
The payoff is asymmetric.
Revenue falling substantially below expectations can reduce the payment to zero, while significant outperformance above the upper threshold may produce no additional payment because the earnout is capped.
Accordingly, the expected payment calculated from the full distribution of potential outcomes may be different from the payment calculated using only expected revenue.
This distinction becomes even more important when an earnout contains multiple thresholds, tiers, caps, cumulative performance requirements, or catch-up provisions.
TXN Capital's Approach to Contingent Consideration Valuation
The first step in an earnout valuation is understanding the acquisition agreement.
TXN Capital evaluates the contractual terms and translates them into an economic payoff function.
Depending on the transaction, this analysis may consider:
- Underlying metric. Is the payment based on revenue, EBITDA, regulatory approval, technical achievement, or another metric?
- Thresholds and hurdles. At what level does payment begin?
- Payment tiers. Does the payment percentage change as performance increases?
- Caps and floors. Is there a minimum or maximum payment?
- Measurement periods. Is performance measured over one year or several periods?
- Path dependency. Does the payment in a later period depend on performance in an earlier period?
- Multiple metrics. Does the company need to achieve both revenue and EBITDA targets?
- Settlement terms. Will the earnout be paid in cash, shares, or another form of consideration?
Once the economic structure is understood, an appropriate valuation methodology can be selected.
Three techniques are particularly relevant: the Scenario-Based Method, Option Pricing Method, and Monte Carlo simulation.
Scenario-Based Method for Contingent Consideration
The Scenario-Based Method (SBM) estimates contingent consideration by identifying possible outcomes, determining the payment associated with each outcome, assigning probabilities, and calculating a probability-weighted expected payment.
The expected payment is then discounted to present value using a rate appropriate for the risks not already reflected in the probability-weighted cash flows.
This method can be particularly useful for discrete, event-based milestones such as:
- FDA or other regulatory approval
- Successful completion of a clinical trial
- Product launch
- Completion of a technical development milestone
- Execution or retention of a significant customer contract
The technical materials underlying our methodology distinguish these nonfinancial milestone risks from financial metrics such as revenue and EBITDA. Regulatory and technical outcomes are generally treated as diversifiable risks, whereas financial metrics generally contain systematic risk.
For a regulatory milestone, for example, the analysis might estimate the probability of successful approval, multiply the contractual payment by the estimated probability of success, and then discount the expected payment for the time value of money and applicable counterparty credit risk.
Option Pricing Method for Earnout Valuation
An Option Pricing Method (OPM) can be more appropriate when contingent consideration depends on a financial metric and the contractual payoff is nonlinear.
Examples include earnouts involving:
- Revenue thresholds
- EBITDA hurdles
- Minimum performance requirements
- Maximum payment caps
- Multiple payment tiers
- Payments based only on performance above a specified threshold
Economically, these structures can resemble combinations of financial options.
The OPM is useful because it incorporates the probability distribution of the underlying financial metric and captures the asymmetric nature of the contractual payoff.
Instead of attempting to incorporate all of the uncertainty into a single discount rate, the analysis can use a risk-neutral valuation framework.
The technical framework supports OPM particularly where the underlying metric contains non-diversifiable risk and the payment structure is nonlinear.
When Monte Carlo Simulation Is Appropriate
Some contingent consideration arrangements are too complex for a simple scenario analysis or closed-form option pricing formula.
In these situations, TXN Capital may use a Monte Carlo simulation.
Monte Carlo simulation is particularly useful when an earnout contains:
- Multiple measurement periods
- Multiple financial metrics
- Correlated revenue and EBITDA targets
- Tiered payments
- Caps or floors
- Cumulative performance targets
- Catch-up provisions
- Path-dependent payments
A Monte Carlo model generates thousands of potential future outcomes for the underlying performance metrics.
For each simulated outcome, the contractual earnout formula is applied.
Conceptually, the process is:
Simulate future performance → Apply contractual payment formula → Calculate earnout payment → Discount to present value → Repeat across thousands of simulations
The indicated value is derived from the distribution of simulated present values.
Monte Carlo simulation is particularly suited to arrangements involving multiple periods with path-dependent payments or multiple interdependent metrics.
This provides a more comprehensive representation of uncertainty than relying exclusively on a single management forecast.
Key Assumptions in an Earnout Valuation
The reliability of a contingent consideration fair value analysis depends heavily on the assumptions used in the valuation model.
Management Forecast
Management's forecast generally provides an important starting point for financial metrics such as revenue or EBITDA.
TXN Capital evaluates the forecast in relation to historical performance, industry expectations, transaction assumptions, market-participant considerations, and other available information.
Probability of Success
For regulatory, technical, or other binary milestones, the valuation may require an explicit probability of success.
The probability should reflect the information known or knowable as of the valuation date and may consider management expectations, industry data, development stage, historical success rates, and other relevant evidence.
Volatility
For financial-metric earnouts, expected volatility can significantly affect value. The importance of volatility becomes particularly pronounced when the expected performance metric is close to a contractual threshold or cap. For privately held companies, volatility may need to be estimated using guideline public companies, historical operating performance, asset volatility, or other market evidence.
Required Metric Risk Premium
A company's overall weighted average cost of capital (WACC) is not automatically the appropriate risk adjustment for every earnout. Revenue, EBITDA, and enterprise cash flows can have different systematic risk characteristics.
For financial-metric earnouts, the analysis may therefore consider a Required Metric Risk Premium (RMRP) specific to the underlying metric rather than mechanically applying the company's WACC.
Risk-Free Rate
The risk-free rate should generally correspond with the currency and timing of the expected contingent payment. For U.S. dollar-denominated payments, relevant U.S. Treasury yields may provide an appropriate reference point.
Counterparty Credit Risk
An earnout is ultimately an obligation of the acquirer. Accordingly, the valuation may need to reflect the risk that the buyer will be unable to make the contractual payment when due.
Relevant factors can include:
- Acquirer credit quality
- Public or private debt yields
- Credit ratings
- Synthetic credit ratings
- Seniority of the earnout obligation
- Guarantees or collateral
- Expected payment timing
The valuation framework may therefore incorporate a credit spread in addition to the applicable risk-free rate.
Avoiding Double Counting of Risk
One of the most important technical considerations in earnout valuation is ensuring that the same risk is not reflected more than once.
For example, suppose the probability of regulatory approval has already been explicitly incorporated into the expected payment.
Applying another large discount rate specifically intended to capture regulatory uncertainty could effectively count the same risk twice.
TXN Capital therefore considers separately, as appropriate:
Technical or event risk → systematic market risk → payoff-structure risk → time value of money → counterparty credit risk.
The objective is to identify where each material risk is captured within the valuation model and maintain consistency between the probability assumptions, simulated distributions, risk adjustments, and discounting framework.
Here, customer attrition assumptions were important. Depending on the nature of hospital, insurer, and corporate relationships, annual attrition could reasonably fall in the range of 8%–12%, while core institutional accounts may exhibit higher retention and longer economic lives.
ASC 805 Subsequent Remeasurement
The valuation process may not end on the acquisition date.
Under U.S. GAAP, liability-classified contingent consideration is generally remeasured at fair value at subsequent reporting dates until the contingency is resolved, with changes in fair value recognized in earnings. Equity-classified contingent consideration is generally not subsequently remeasured.
As the measurement date changes, the valuation may need to incorporate updated information regarding:
- Actual financial performance
- Revised forecasts
- Milestones achieved or missed
- Changes in expected payment timing
- Updated volatility
- Changes in market interest rates
- Changes in counterparty credit risk
- Reduced remaining uncertainty as settlement approaches
Developing a transparent acquisition-date model can therefore provide management with a repeatable framework for subsequent reporting periods.
Outcome
TXN Capital's contingent consideration valuation process is designed to establish a transparent connection between:

For complex arrangements, this framework allows management, auditors, and other stakeholders to understand not only the concluded fair value but also how the contractual economics and significant assumptions affect that conclusion.
Sensitivity analysis may also be performed around significant assumptions such as probability of success, volatility, correlation, forecast performance, and metric-specific risk premiums.
The objective is an independent, supportable, and well-documented valuation analysis appropriate for the specific transaction and financial reporting requirements.
